Break-Even Inflation

Break-even inflation is the inflation rate at which a nominal government bond and a comparable inflation-linked bond would deliver the same return if held under the assumed conditions.

Why break-even inflation matters

It is a market-based gauge of inflation compensation and affects asset allocation, real yields, and rate risk. It includes risk and liquidity premiums, so it is not a pure forecast.

How it is applied

Analysts subtract the real yield on an inflation-linked bond from the nominal yield at a similar maturity and adjust for indexation and liquidity differences. Subtract the real yield on an inflation-linked government bond from the nominal yield on a comparable maturity, then adjust interpretation for liquidity, inflation risk premium, indexation, and instrument differences. Use matched durations and consistent observation times rather than merely similar stated maturities.

Portfolio example

A ten-year nominal yield of 4.2% and real yield of 1.7% imply a simple 2.5% break-even rate. A ten-year nominal Treasury yields 4.2% and a ten-year TIPS real yield is 1.8%, giving a simple break-even of 2.4%. Nominal bonds outperform if realized inflation and pricing effects are below the level; TIPS outperform if they are above.

How to interpret it

Realized inflation above break-even tends to favor the inflation-linked bond before other effects. Changes in either real yields or premiums can move the measure. Break-even inflation is a market price, not a pure consensus forecast. It reflects expected inflation plus risk and liquidity premiums. Changes can arise from inflation expectations, flight-to-quality demand, central-bank activity, or relative market liquidity.

Limitations and common misconceptions

Maturity mismatch, index lags, taxes, liquidity, and inflation risk premiums limit interpretation. Market stress can distort both legs. The subtraction ignores convexity and cash-flow differences. TIPS indexation lags, tax treatment matters, and deflation floors affect some comparisons. During stress, liquidity distortions can move break-evens sharply without a comparable change in expected consumer prices. A useful dashboard compares spot break-even, forward break-even, survey expectations, inflation swaps, and realized inflation without presenting them as equivalent. Changes should be decomposed by nominal yield and real yield. For portfolio decisions, evaluate the cost of being wrong under both inflation and real-rate scenarios rather than selecting the instrument with the most appealing forecast. Measurement dates must match.
