Calendar Spread

A calendar spread is a position combining long and short derivatives on the same or related underlying with different expiration dates. It targets changes in the term structure rather than only outright direction.

Why calendar spread matters

Calendar spreads can express views on supply timing, volatility, financing, or curve shape with less outright exposure. Loss remains possible when the relationship moves unexpectedly.

How it is applied

Traders specify legs, ratio, expiries, roll, margin, liquidity, and scenario behavior. Commodity analysis includes storage and seasonality; option analysis includes volatility and time decay. A trader buys one expiry and sells another on the same or related underlying, usually with matched strikes for options. Analysis focuses on relative pricing, term structure, carry, roll, volatility by maturity, and how each leg’s sensitivities change.

Portfolio example

A trader buys a six-month oil future and sells a two-month future. Profit depends on how the price difference changes, not simply whether oil rises. An investor buys a six-month call for 8 and sells a one-month call at the same strike for 3, paying net 5. If the near option expires with little value while the longer option retains value, the spread may profit.

How to interpret it

A narrowing or widening spread must be defined consistently. Lower net notional does not necessarily mean low risk because legs can decouple. The position expresses a view on relative time value or futures pricing rather than only direction. Option calendars can have positive theta near a chosen price but remain exposed to volatility and movement away from that region.

Limitations and common misconceptions

Different expiries have different liquidity and sensitivity. Delivery, exercise, margin, curve shocks, and transaction costs can dominate expected convergence. Legs respond differently to price, volatility, dividends, rates, and liquidity. Assignment on the short option can create an unexpected underlying position. Futures calendars also face delivery, storage, and contract-specific supply effects. Before trading, map profit and loss across underlying prices and both dates rather than relying on a single expiry diagram. The near leg can expire or be assigned while the far leg remains live, leaving directional exposure. Volatility term structure may normalize through either expiry moving. Margin treatment and bid-ask cost on two legs can materially reduce apparent value.
