Why delta hedging matters
It can isolate volatility or other option exposures and reduce small-move directional risk. Rebalancing creates trading cost and cannot eliminate losses from jumps, basis, gamma, or model error.
How it is applied
A trader calculates aggregate delta, executes the opposite underlying quantity, defines rebalance thresholds, and monitors gamma, liquidity, funding, dividends, and transaction costs. Calculate the option portfolio’s net delta using current model inputs and trade the underlying or a close proxy to offset it. Rebalance when delta moves beyond tolerance, considering gamma, liquidity, transaction cost, funding, and market hours. Hedging policy should specify frequency and acceptable residual exposure.
Portfolio example
A position has delta equivalent to positive 5,000 shares. Selling 5,000 shares creates initial delta neutrality. After a market move the option delta rises, requiring another adjustment. A dealer is short ten call contracts, each with delta 0.60 and multiplier 100, creating minus 600 share equivalents. Buying 600 shares makes initial net delta near zero. If the stock rises and call delta reaches 0.75, another 150 shares are needed.
How to interpret it
Delta-neutral means locally insensitive to a small underlying move, not risk-free. Gamma and volatility determine how quickly neutrality disappears. Delta hedging reduces small-move directional sensitivity at a point in time. It does not eliminate option risk. Short-gamma positions tend to buy after rises and sell after falls, while long-gamma positions can do the reverse and potentially monetize movement.
Limitations and common misconceptions
Continuous rebalancing is impossible. Gaps occur before adjustment, while frequent hedging consumes spread and market impact. Model and basis risk remain. Jumps, discrete rebalancing, changing volatility, dividends, basis, spreads, and closed markets cause hedging error. Model delta may be wrong. Frequent adjustment raises cost and impact, while infrequent adjustment leaves directional risk. A delta-neutral position can retain large gamma, vega, and tail exposure. Hedge performance should be evaluated against the chosen rebalance policy, not an impossible continuously hedged benchmark. A long-gamma trader may earn from movement but still lose after option premium and trading costs. For portfolios with multiple underlyings, correlation changes can create aggregate delta and basis exposures that single-position calculations miss.
