Liability-driven investing is a portfolio approach that begins with the timing, amount, currency, inflation sensitivity, and uncertainty of obligations rather than selecting assets from a return target alone.

Why liability-driven investing matters

It helps pensions, insurers, endowments, and individuals manage funded status and the risk that assets fail to meet promised or required cash flows.

How it is applied

Investors model liabilities, discount rates, duration, inflation, liquidity, contribution policy, and tail scenarios, then separate hedging assets from return-seeking assets where appropriate. Start by projecting liability cash flows, discount-rate sensitivity, inflation linkage, currency, and uncertainty. Construct assets and derivatives to improve funded-status resilience rather than maximize standalone asset return. Governance should define hedge ratios, eligible collateral, rebalancing ranges, liquidity reserves, and the role of growth assets.

Portfolio example

A pension uses long-duration bonds and rate derivatives to hedge liability sensitivity while allocating remaining risk budget to diversified growth assets. A pension has 500 million of long-duration liabilities and 450 million of assets. It allocates part of the portfolio to long bonds and interest-rate swaps whose duration offsets liability sensitivity, while retaining equities to close the funding gap. Falling rates raise both assets and liabilities, reducing funded-status volatility.

How to interpret it

Success is judged against liability outcomes and funded status, not simply whether assets outperform a generic market index. LDI measures success relative to obligations. A portfolio can earn a positive return yet worsen funded status if liabilities rise faster. Higher hedge ratios reduce rate risk but can increase collateral needs and limit participation in asset rallies. The appropriate balance depends on funding level, sponsor capacity, and horizon.

Limitations and common misconceptions

Liabilities and regulations change, models contain actuarial assumptions, and derivatives require collateral. Credit spreads, inflation, longevity, sponsor risk, and nonparallel curves prevent perfect hedging. Liability models depend on discount curves, mortality, inflation, benefit changes, and regulation. Derivatives introduce leverage, basis, counterparty, and margin risk. Forced collateral calls can require asset sales during stress. Matching duration alone misses curve shape and cash timing, while private assets may not supply liquidity when needed. Reporting should show asset value, liability value, surplus, hedge ratio, key-rate mismatch, collateral headroom, and stress outcomes together. This prevents strong asset performance from obscuring deterioration in the actual objective. Assumptions and valuation dates must be consistent across both sides of the balance sheet.
