Why liquidity matters
It determines position size, transaction cost, valuation confidence, leverage resilience, redemption design, and whether an investor can meet obligations during stress.
How it is applied
Investors examine trading volume, bid-ask spread, market depth, days to liquidate, ownership, settlement, financing, redemption terms, lockups, gates, notice periods, and stressed market behavior. Security liquidity is assessed through spread, depth, volume, trading time, and market impact at the intended size. Fund liquidity adds dealing frequency, notice, settlement, gates, and underlying asset liquidation. Stress tests compare expected cash needs with assets that can be sold without unacceptable loss.
Portfolio example
A security appears liquid in normal markets, but selling a large position during stress moves its price sharply. A fund holding it cannot necessarily meet daily withdrawals at published NAV. A stock trades 50 million daily, but a 40 million sale may still move its price materially. A fund offering monthly redemption with 90 days’ notice has different investor liquidity from the same portfolio in a daily-dealing vehicle.
How to interpret it
Liquidity is multidimensional and position-dependent. A quoted price is not the same as executable capacity, while fund liquidity should be compared with underlying asset liquidity. Liquidity is a quantity-at-a-price concept, not a binary label. An asset may be liquid for a small investor and illiquid for a large fund. Liquidity often deteriorates exactly when many holders need cash.
Limitations and common misconceptions
Historical volume can disappear, correlations rise, and settlement or financing can fail. Manager estimates may assume orderly markets, while redemption promises can force sales at the worst time. Normal-period volume and quoted spreads can overstate stressed liquidity. Appraisal-based assets may appear stable because they trade rarely. Lines of credit and gates manage timing but do not transform illiquid assets into cash without economic cost. A useful liquidity ladder groups assets by realistic days to cash under both normal and stressed assumptions, after considering settlement and market impact. It then compares those resources with redemptions, margin calls, debt maturities, and operating needs. Holdings used as collateral should not be double counted. Investor-level terms and portfolio-level liquidity must be presented together to reveal mismatch.
