Overlay Strategy

An overlay strategy is a separately managed layer of positions, often derivatives, applied over an underlying portfolio to alter risk, exposure, liquidity, or implementation.

Why overlay strategy matters

Overlays can manage currency, duration, equity beta, volatility, or cash efficiently, but introduce collateral, counterparty, basis, governance, and operational requirements.

How it is applied

The investor defines target exposure, permitted instruments, hedge ratio, benchmark, collateral budget, rebalancing rules, counterparty limits, and decision authority. Use derivatives or other instruments on top of an existing portfolio to alter currency, duration, beta, volatility, or tactical exposure without restructuring underlying holdings. Define the objective, notional limits, benchmark, collateral source, counterparty, rebalance rule, and governance between the overlay and underlying managers.

Portfolio example

A global equity portfolio retains its securities while currency forwards hedge part of its foreign-exchange exposure. The overlay changes currency risk without selling stocks. A pension retains its global equity managers but sells index futures equal to 10% of assets to reduce beta temporarily. The physical portfolios remain invested. If markets rise, the futures lose and reduce return as intended; basis and collateral costs affect precision.

How to interpret it

Overlay results should be evaluated with the underlying portfolio. A loss on the overlay may be acceptable if it offsets a gain in the hedged exposure. An overlay can separate exposure management from security selection and implement changes quickly. Notional size should be translated into economic sensitivity. A 100 million overlay may hedge less or more than 100 million of actual risk depending on beta, duration, or delta.

Limitations and common misconceptions

Mandate overlap, stale exposure data, leverage, margin calls, model error, and unclear authority can create unintended positions. Derivatives can reduce trading cost without reducing economic risk. Basis risk, leverage, margin calls, counterparty exposure, model error, and poor coordination can create unintended positions. Several managers may hedge the same risk twice. Derivatives can obscure gross exposure. An overlay changes market exposure but does not improve weak underlying asset selection. Success should be measured against the objective, such as reduced beta or stabilized funded status, and include collateral return and trading cost. Overlay managers require timely position data from underlying portfolios; stale exposures produce hedge error. Governance must define who controls total risk when underlying and overlay teams respond differently to the same market event.
