Relative Return

Relative return is an investment’s return compared with a specified benchmark or reference portfolio over the same period, commonly calculated as portfolio return minus benchmark return.

Why relative return matters

It shows whether active decisions added value beyond an available reference and is central to manager evaluation, attribution, mandates, and performance fees.

How it is applied

Analysts align dates, currency, fees, income, valuation, risk, and benchmark methodology, then calculate arithmetic or geometric excess return and decompose its sources. Calculate portfolio total return minus benchmark total return over the same dates, currency, and fee basis, or use a compounded wealth-relative method where appropriate. Define the benchmark before observing results. Attribution then separates allocation, selection, factor, currency, and implementation effects.

Portfolio example

A portfolio returns 9% while its benchmark returns 7% over the year, producing a two-percentage-point arithmetic relative return. A fund returns 7% while its benchmark returns 5%, producing 2 percentage points of arithmetic relative return. If the fund loses 8% while the benchmark loses 10%, relative performance is also positive even though investors lost capital.

How to interpret it

Positive relative return means outperformance, not necessarily a positive absolute result. A portfolio losing 5% while its benchmark loses 8% has still outperformed. Positive relative return means outperformance of the selected reference, not necessarily skill or a positive absolute outcome. Repeated results should be assessed with tracking error, information ratio, exposures, and the investor’s actual objective.

Limitations and common misconceptions

A poor benchmark makes comparison meaningless. Relative return ignores risk unless paired with tracking error or attribution, and arithmetic differences do not compound exactly through time. An unsuitable benchmark can manufacture apparent alpha. Arithmetic differences do not compound exactly over multiple periods. Fees, cash, currency, derivatives, and risk differences affect fairness. Relative success can still fail a liability or capital-preservation goal, so absolute outcomes remain relevant. For holdings-based research, benchmark-relative weights should be measured at the same reporting date and adjusted for disclosed cash where possible. A manager’s stated objective may use a custom benchmark unavailable to the public. When substituting a broad index, label the choice and avoid presenting the resulting relative return as the manager’s official performance. Attribution should also distinguish security selection from systematic factor exposure.
