Risk Budget

A risk budget is a framework that allocates a portfolio’s allowed risk among asset classes, strategies, managers, or positions. Unlike a capital budget, it focuses on each component’s contribution to uncertainty or loss, which depends on volatility, correlation, and portfolio weight.

Why risk budget matters

Capital weights can give a misleading picture of what drives outcomes. A portfolio with 60% bonds and 40% equities may receive most of its volatility from equities. Risk budgeting makes that imbalance visible and lets an investor decide whether it is intended. It also creates limits that can be monitored across teams, helping scarce risk capacity flow toward opportunities with the most attractive expected compensation.

How it is applied

The investor first selects a risk measure, such as volatility contribution, tracking error, stress loss, or expected shortfall, and sets a total tolerance. The measure is then allocated across components. Marginal contribution shows how total risk changes if a position increases; component contribution combines that marginal effect with the current weight. Limits and escalation rules should reflect estimation uncertainty. Multiple measures are often necessary because a volatility budget alone may overlook liquidity or tail risk.

Portfolio example

A balanced portfolio allocates 50% to equities, 40% to bonds, and 10% to commodities. A risk analysis finds contributions of 78%, 12%, and 10%, respectively. If the policy intends no source to contribute more than 65%, the investor can reduce equity risk, add diversifiers, or accept the breach explicitly. The appropriate response depends on expected returns, transaction costs, and whether the estimated correlations remain credible in stress.

How to interpret it

A 30% risk contribution means that component accounts for roughly 30% of the selected total risk measure under the model, not that it has a 30% probability of loss. Negative contributions can occur when a position hedges the rest of the portfolio. Equal risk contributions are one possible policy, not a universal optimum. Budgets should be read alongside capital weights, expected returns, liquidity, leverage, and scenario losses.

Limitations and common misconceptions

Risk contributions depend on estimated covariance and can shift rapidly. Different measures produce different answers, while nonlinear derivatives may require more advanced calculations. A position with low measured volatility can contain severe liquidity or jump risk. Mechanical de-risking after volatility rises may force selling into falling markets. Budgets can also encourage teams to consume a limit rather than exercise judgment. They are governance tools, not proof that a portfolio is safe.
