Why risk premium matters
Risk premiums underpin asset pricing, discount rates, portfolio allocation, and return expectations across equity, credit, term, liquidity, currency, and other exposures.
How it is applied
Analysts define the risk and benchmark, estimate forward-looking or historical excess return, adjust for fees and exposures, and test whether compensation is robust across regimes. Estimate expected return above a relevant lower-risk reference and identify the risk or constraint being compensated, such as equity, credit, term, liquidity, or volatility exposure. Use forward-looking yields, valuations, scenarios, and economic reasoning rather than treating a historical average as a promised premium.
Portfolio example
If a risky bond is expected to return 6% and a comparable low-risk reference 4%, the expected premium is two percentage points before defaults and costs. Corporate bonds yield 6% while maturity-matched government bonds yield 4%, creating a 2 percentage point spread. Expected defaults, recovery loss, liquidity, and option effects may consume most of that difference. The remaining expected excess return is not automatically the full 2%.
How to interpret it
A positive expected premium is compensation for uncertainty, not a guaranteed realized excess return. It can be negative for long periods and varies with valuation and risk appetite. A larger premium can signal attractive compensation or simply greater expected loss and uncertainty. Premiums vary with valuations, funding conditions, investor risk appetite, and the economic cycle. Realized excess return can be negative for long periods even when a positive long-run premium exists.
Limitations and common misconceptions
Historical averages are noisy, benchmarks imperfect, and several premiums overlap. Survivorship, leverage, tail risk, liquidity, and changing market structure can make apparent compensation misleading. Risk premiums are not directly observable and depend on model, horizon, benchmark, and assumptions. Historical estimates suffer from regime and survivorship effects. Several named premiums can overlap, causing double counting. Leverage and implementation costs can turn a modest compensated exposure into an unacceptable tail risk. For asset allocation, express each premium as a range and connect it to a downside scenario and required holding period. Expected premiums should be updated when prices, yields, or financing costs change. Combining several premiums also requires a covariance and tail-dependence view because they may all lose when liquidity disappears.
