Trend Following

Trend following is a systematic approach that takes long or short positions based on the direction and persistence of past price movements rather than a forecast of fundamental value.

Why trend following matters

It can diversify traditional portfolios and respond to sustained moves across markets, but often loses during sideways conditions and abrupt reversals.

How it is applied

Managers define markets, price signals, lookbacks, entry and exit rules, volatility scaling, portfolio risk, correlation controls, roll method, costs, leverage, and execution. Define price trend signals, lookback horizons, position scaling, volatility target, markets, rebalance schedule, and reversal rules. Many programs take long positions in rising markets and short positions in falling markets across futures or forwards. Portfolio construction controls correlation, leverage, liquidity, and turnover.

Portfolio example

A managed-futures strategy goes long markets above moving-average signals and short those below, sizing each position to a common risk target. A model observes that a futures market’s current price is above its twelve-month moving average and establishes a volatility-scaled long position. If the signal turns negative, it exits and may go short. Repeated reversals in a range-bound market create whipsaw losses.

How to interpret it

Trend following seeks to capture the middle of persistent moves and will usually enter after a trend begins and exit after it weakens. Trend following seeks persistence rather than fundamental fair value and can adapt direction as markets change. It may diversify traditional portfolios during sustained crises, but performance is not guaranteed in every downturn. Slow and fast signals behave differently.

Limitations and common misconceptions

Signals can whipsaw, correlations jump, and gaps exceed risk targets. Results depend on speed, universe, cost, futures curves, leverage, and whether historical trends persist. Sharp reversals, gaps, crowded deleveraging, leverage, roll, and transaction costs can cause losses. Backtests depend on continuous contract construction and realistic execution. Correlations across markets can rise during stress, while volatility scaling can force exposure reduction after losses. Performance should be attributed by market, direction, signal speed, and crisis period. A diversified program can still contain one common bet, such as long dollar or short duration, expressed across many contracts. Stress tests should aggregate these economic themes and include exchange limits and reduced liquidity during rapid trend reversals and market gaps.
