Why zero-coupon bond matters
Zero-coupon bonds isolate a single future cash flow, making them useful for liability matching and spot-rate analysis. With no interim coupons, they remove coupon reinvestment risk but have high price sensitivity for their maturity.
How it is applied
Value is found by discounting the maturity payment at the required yield for the full term. The implied interest accrues economically over time even though cash is not paid periodically. The investor discounts the single maturity payment at the required yield and recognizes the discount’s accretion over time. Zero-coupon securities can match a known future liability without coupon reinvestment risk. Portfolio managers also use their high duration to obtain concentrated interest-rate exposure with less initial cash.
Portfolio example
An investor pays about $744 for a five-year zero expected to repay $1,000, implying roughly a 6% annual yield under annual compounding if it pays in full and is held to maturity. A five-year zero paying 1,000 at maturity and priced to yield 5% annually costs about 784, calculated as 1,000 divided by 1.05 to the fifth power. No coupon is paid, but the carrying value grows toward 1,000 if the yield and credit outlook remain unchanged.
How to interpret it
For a given maturity and credit quality, a zero generally has more duration than a coupon bond because all value arrives at the end. Its quoted discount is not profit until repayment or sale. For the same maturity and credit, a zero generally has greater duration and price sensitivity than a coupon bond because all cash arrives at the end. The discount is not free return: it compensates for time, rates, credit, liquidity, and the absence of current income.
Limitations and common misconceptions
Market value can be volatile when yields change, and issuer default can prevent repayment. Tax may be due annually on imputed income despite no cash coupon. Inflation and liquidity can erode the value of the fixed final payment. Some jurisdictions tax accrued discount before maturity, creating a cash-flow mismatch. The investor faces issuer default risk until payment, and selling early exposes the position to prevailing yields. Inflation can erode the maturity value, while long-duration zeros can experience large mark-to-market declines.
