Why floating rate note matters
Frequent resets generally reduce conventional interest-rate duration compared with fixed-rate bonds. Credit spread, liquidity, reset timing, caps, floors, and issuer default risk can still cause meaningful price changes.
How it is applied
At each reset date, the coupon is calculated from the observed reference rate and contractual margin, subject to any floor or cap. Investors compare discount margin, spread, credit quality, maturity, and reset frequency. Coupon payments reset as a reference rate plus a contractual spread on specified dates. Analysts project the reference curve, examine caps and floors, and assess issuer credit and reset frequency. Discount margin is often used to compare a floating-rate note’s spread compensation with its market price.
Portfolio example
A note pays three-month reference rate plus 150 basis points. If the reference resets from 4.0% to 4.5%, its annualized coupon becomes 6.0%, unless contractual limits apply. A note pays three-month reference rate plus 150 basis points. If the reference rate resets at 4.0%, the annualized coupon becomes 5.5% for that period. If the rate later falls to 2.0%, the coupon resets near 3.5%, unless a floor applies.
How to interpret it
A rising coupon can help income keep pace with short-term rates, but it is not protection against every form of inflation or loss. A widening issuer spread can lower price even when the reference rate rises. Frequent resets generally reduce interest-rate duration relative to fixed-rate debt, but they do not eliminate price volatility. Credit-spread widening, liquidity, caps, floors, and time until the next reset matter. Rising coupons can also weaken a leveraged borrower’s ability to pay.
Limitations and common misconceptions
Benchmark conventions and fallback language matter. Coupons reset with a lag, and caps limit upside. A low duration figure can obscure credit, liquidity, call, and refinancing risks. Some inverse or leveraged floaters behave very differently. Reference-rate conventions, observation lags, fallback language, and day counts can be complex. A floating coupon does not protect against issuer default or a market discount. Some instruments reset infrequently or contain caps that limit income when rates rise.
