Coupon

A coupon is the contractual interest payment on a bond. The coupon rate is normally stated as an annual percentage of face value, while payments may occur annually, semiannually, quarterly, monthly, or under a floating formula specified in the bond documents.

Why coupon matters

Coupon determines the timing and amount of contractual income, influences duration, and affects whether a bond trades above or below par as market yields change. It is not the same as yield or return. A high-coupon bond purchased at a premium can offer a lower yield than a low-coupon bond purchased at a discount. Floating, step-up, deferred, and payment-in-kind coupons create different cash-flow and credit profiles.

How it is applied

Multiply face value by the annual coupon rate, then divide according to payment frequency. Between payment dates, buyers commonly compensate sellers for accrued interest. Analysts project fixed or floating payments, apply day-count and business-day conventions, and include floors, caps, resets, deferral rights, and tax treatment. Portfolio income forecasts should distinguish contractual coupon from expected cash actually received after defaults, calls, withholding, and reinvestment.

Portfolio example

A $1,000 bond with a 6% coupon pays $60 per year. If payments are semiannual, it typically pays $30 every six months. At a market price of $1,100, current yield is about 5.45%, below the coupon rate. If the bond is callable at $1,000, the investor may also lose the $100 premium when it is redeemed, making yield to call more relevant.

How to interpret it

Coupon rate is fixed against face value unless the contract specifies a reset. Current yield compares coupon with market price, while yield to maturity incorporates price change and timing. A zero-coupon bond pays no periodic cash but can still provide return through discount accretion. Higher coupon usually shortens duration for otherwise similar bonds, yet it does not make weak credit safer or guarantee a superior total return.

Limitations and common misconceptions

Coupon says nothing by itself about issuer ability to pay, price paid, maturity, inflation, currency, call risk, or recovery. Floating coupons depend on benchmark and spread conventions. Payment-in-kind interest increases principal instead of cash and may signal financing pressure. Accrued-interest and tax rules vary. Investors should evaluate full contractual cash flows and market value rather than treating stated income as a complete performance measure.
