Why hedged return matters
It shows the investor experience after reducing a targeted exposure, such as currency or market beta, rather than reporting the underlying asset return alone.
How it is applied
Analysts combine local asset return, currency translation, hedge instrument result, carry, transaction cost, collateral income, rebalance, and tax under consistent dates and notional amounts. Calculate the investment return in local currency, translate it into the investor’s base currency, and add gains or losses from the specified hedge after forward points, fees, and rebalancing. Reports should state hedge ratio, instruments, frequency, and treatment of cash flows.
Portfolio example
A foreign bond gains 5% locally, its currency loses 4%, and a currency hedge contributes 3.5% after cost. The hedged return differs from both local and unhedged return. A foreign asset gains 8% locally while its currency falls 6% against the investor’s base currency. An effective currency hedge offsets most depreciation but costs 2%, producing an approximate hedged return near 6% before interaction effects.
How to interpret it
A hedge can reduce volatility while either adding or subtracting return. The appropriate comparison is with the stated risk objective and equivalent unhedged exposure. Hedged return isolates more of the underlying asset result but still includes hedge carry and implementation. It can outperform unhedged return when the foreign currency weakens and underperform when that currency strengthens.
Limitations and common misconceptions
Basis risk, hedge ratio, roll timing, collateral, counterparty, nonlinear payoffs, and changing exposure cause imperfect results. Different providers may use different hedge conventions. Forecast flows, basis, collateral, taxes, timing, and partial hedge ratios create residual currency exposure. A hedge changes risk but does not remove security or market loss. Published hedged indexes may use conventions unavailable to an actual investor. Compare hedged and unhedged results over the same dates and distinguish strategic currency policy from active currency management. Forward points are largely related to interest-rate differentials and can be a persistent return component, not merely a transaction fee. For bonds, hedging cost can reverse the apparent yield advantage of a foreign market. Partial hedges need an explicit target and rebalance tolerance.
