Why leverage matters
Leverage changes the distribution of outcomes rather than creating value by itself. Companies use debt to finance assets and return capital, while funds use borrowing or derivatives to scale positions. When asset return exceeds financing cost, equity benefits; when it does not, losses concentrate in junior capital. Fixed payments, margin calls, and refinancing dates can turn a temporary price decline into permanent loss.
How it is applied
Corporate analysis compares gross and net debt with EBITDA, cash flow, assets, and equity, then maps maturity, rate, currency, collateral, and covenant terms. Investment portfolios measure gross, net, notional, beta-adjusted, and stress exposure. Derivatives require economic exposure rather than posted margin. Analysts model lower asset values, higher financing cost, reduced liquidity, collateral calls, and lender restrictions rather than relying on one ratio.

Portfolio example
An unlevered investor buys $100 of assets with equity. A 10% decline loses $10, or 10% of equity. Another funds $100 of assets with $40 equity and $60 debt. Ignoring interest, the same asset decline removes 25% of equity. If lenders require collateral after the fall, the leveraged investor may have to sell before recovery.
How to interpret it
Higher leverage generally means greater sensitivity and less room for error, but risk depends on cash-flow stability, liquidity, maturity, collateral, and covenant flexibility. Net leverage can understate risk when cash is restricted. Low accounting leverage can coexist with large derivative or operating obligations. Investors should identify who can demand cash, when they can demand it, and which assets can be sold under stress.
Limitations and common misconceptions
Ratios vary by industry and definition. EBITDA-based measures can overstate repayment capacity, while asset values may fall during stress. Notional derivative amounts can overstate or understate economic risk depending on structure. Off-balance-sheet guarantees and leases may be omitted. Financing availability and haircuts change abruptly. Leverage analysis requires legal terms, entity-level exposures, cash-flow scenarios, liquidity, counterparty assessment, and realistic assumptions about stressed market access and execution. Comparable leverage figures should use the same definition and measurement date. Gross notional, balance-sheet debt, and risk-based leverage answer different questions and should not be presented as interchangeable.
