Why reinvestment risk matters

It affects coupon bonds, callable securities, mortgages, and liabilities that depend on compounding. Higher coupons create more cash that must be reinvested.

How it is applied

Analysts model cash-flow timing under rate and prepayment scenarios, compare yield assumptions, assess call incentives, and use cash-flow matching where appropriate. Project coupon, principal, distributions, and interim cash flows, then model rates available when each amount must be reinvested. Liability-focused investors compare asset cash-flow timing with spending needs. Barbell and callable portfolios require particular attention to uncertain return of principal.

Portfolio example

A bond pays a 6% coupon, but rates fall to 3%. Its coupons can only be reinvested near 3%, reducing the return implied by the original yield-to-maturity assumption. A five-year bond pays a 5% coupon, but rates fall to 2% after purchase. Coupons reinvest at 2%, so realized compound return is below the original yield assumption even if principal is repaid in full.

How to interpret it

Reinvestment risk rises when more value arrives before the target horizon. Falling rates can increase bond prices while lowering income on future cash flows. Risk is greatest when large cash flows arrive while market yields are low. Zero-coupon bonds held to maturity avoid coupon reinvestment risk for a matched liability, although they retain credit and price risk before maturity.

Limitations and common misconceptions

Actual reinvestment depends on taxes, costs, liquidity, calls, defaults, and behavior. Yield to maturity assumes reinvestment at the same yield, which rarely holds exactly. Future rates, calls, prepayments, defaults, taxes, and cash needs are uncertain. Yield-to-maturity assumes a reinvestment framework that may not be achieved. Holding cash to avoid reinvestment decisions introduces opportunity cost and inflation risk. Portfolio reporting should quantify the amount of principal and income returning in each future period. Investors with spending obligations may not need to reinvest those cash flows, which changes the relevance of the risk. Callable bonds and mortgage assets require conditional schedules because the timing itself responds to rates. Scenario analysis should link reinvestment assumptions with price and duration changes. A cash-flow ladder makes the timing and scale of this exposure visible.
